Your system can support Lion (10.7.x) If you can get your hands on Snow Leopard (10.6.x) it will work as well.

Before you upgrade the OS I would strongly recommend getting an external HD and making a full backup of your current internal HD (same or bigger HD, Firewire being the better ext I/O here). Make sure your system can boot under this external HD. Why do this? Well some apps you currently may not work under Lion. Besides it just a good practice just in case you need to reformat your internal HD or make a mistake.

You should think about up-ing the memory to 4gig and depending on your current HD size and what HD space you have used. You may not have enough space to install Lion. It maybe a good time to upgrade the HD to a larger one. If you do this you could get an external case to hold your current internal HD saving some time and risk of backing up (1st step in upgrading).
