I recently ordered a new battery for my Nano and noticed that the third wire (red) has a piece of heat shrink on it. Is this wire not supposed to be connected? My original battery had all three wires connected.

The heat shrink is there to prevent a short inside the packaging between wires. You should remove it and connect the wire!
