It does sound like bad sectors. Try to run CHKDSK with your iPod in disk mode. See what it tells you.

This may help you to run CHKDSK. When in Disk Mode the iPod is viewed as just another external hard drive. The iPod is formatted using FAT32, so it would appear under Windows, and should even show up during boot if it's plugged in.If Windows is claiming it cannot run CHKDSK on the drive, it may be because the drive is in use.
